The Financial Independence Path: Savings Rate and Milestones
You have a low-cost index fund plan and you have protected it with risk and insurance basics. Now you point that plan at a destination: a portfolio number, the savings rate that gets you there, and milestones you can watch yourself pass.
By the end of this lesson you can:
- Calculate your savings rate from take-home pay and spending.
- Convert annual spending into an FI number using the 25x rule of thumb.
- Explain why cutting spending helps twice.
- Estimate doubling time with the rule of 72.
- Place the standard independence milestones in order and name the one you are at.
Your Savings Rate Is the Dial You Actually Control
Savings rate is simple arithmetic:
Savings rate = (take-home income minus spending) ÷ _____
Example: take-home pay of 4,500 a month, spending of 3,600. Savings = 900. 900 ÷ 4,500 = 20%.
Two conventions keep the number honest. Use take-home pay, already after tax, so you are not counting money you never receive. And count an employer retirement match as savings, because it lands in your portfolio even though it never passed through your checking account.
Market returns are outside your control. Your savings rate is the dial you actually turn. It also has a double effect: every dollar you do not spend goes into the portfolio and removes a dollar of future spending from your target.
Practice
- Take-home pay is 3,800 a month and spending is 3,040. What is the savings rate?
- You cancel 200 a month of subscriptions and send that money to investments instead. What is the new savings rate?
Turning a Savings Rate Into a Target Number
Your target portfolio, often called your FI number, comes from your spending, not your income:
FI number = annual spending × _____
The 25 comes from a 4% withdrawal rule of thumb: 1 ÷ 0.04 = 25. Spend 40,000 a year and the target is 1,000,000. Spend 30,000 and the target is 750,000. Notice that a lower spending level lowers the target and raises your savings rate at the same time.
